Options in a nutshell

An 'Option' gives you the right (not the obligation) to buy or sell 100 shares of a specific stock at a certain price within a set period of time.

If you expect a stock to rise in the future, you buy a call, the right to buy the stock at a certain price. If you expect a stock to fall in the future, you buy a put, which is the right to sell the stock at a certain price.

You're not actually buying or selling the stocks, just the "option" to do it.

And that’s what makes option trading so interesting. By trading the options instead of the underlying stock, you can leverage your profit potential while only needing a fraction of the cost that you would have needed if you had to buy the underlying stock.

A quick fictional but realistic example:

Stock ABC trades at $50 and 1 week later, it trades at $52. This move could have made you a 4% profit. Not bad for 1 week, isn’t it?

But instead of buying the stock, you could also buy call options. Let’s say you paid $2 for the call options (realistic price). When the stock trades at $52, your options are trading at $3.6 (realistic calculation). That’s an 80% profit!!! Ok, you could say, but what if that stock for instance lost say 50% of its value in that week?

In that case I would have lost $25 per share if I bought the stock but only $2 per share (the premium I paid for the option) if I had bought the options!

January 2, 2008 - OIC Announces Options Trading Volume Increases 41% Setting New Record In 2007 - "OIC announced today that new annual volume record was set in 2007 with a total of 2,862,826,218 contracts changing hands, surpassing 2006’s record by 41.18%. Equity options volume reached 2,592,102,961 contracts, exceeding the 1,844,181,918 total equity options volume contracts traded in 2006 by 40.56% percent."
